This loan either they can borrow from the banks at their prevailing interest rates but may have to follow certain rules and provide certain collateral for getting those loans. Alternatively, they can also get loans in the form of Bonds. Companies or Governments sells the bonds to the Public in the market to get the required money. Banks also participate in case of Government Bonds.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">&#8220;<strong>A bond, a <span class=\"definition-url\">fixed-income<\/span> security, is a <span class=\"definition-url\">debt<\/span> instrument created to raise <span class=\"definition-url\">capital<\/span>. They are essentially <span class=\"definition-url\">loan<\/span> agreements between the bond <span class=\"definition-url\">issuer<\/span> and an investor, in which the bond issuer is obligated to pay a specified amount of <span class=\"definition-url\">money<\/span> at specified future dates.<\/strong>&#8220;<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>Reason for Buying Bonds:<\/strong> One should be interested why anyone buys Bonds. Some Definitions Related to Bonds<\/strong><\/span><\/h4>\n<ul style=\"text-align: justify;\">\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">The interest rate is referred to as the <strong>coupon<\/strong>. The interest payment (the coupon) is part of the return that bondholders earn for loaning their funds to the issuer. The interest rate that determines the payment is called the <strong>coupon rate<\/strong>.<br \/>\n<\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">The date on which the issuer must repay the amount borrowed also known as face value is called the <strong>maturity date.<\/strong> <\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>The face value<\/strong> (also known as the par value or principal) is the amount of money a holder will get back once a bond matures. It is also the money which bondholder lends to the Company. <\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">The company or the government who is borrowing money is called <strong>Issuer.<\/strong> <\/span><\/li>\n<\/ul>\n<h4 id=\"mntl-sc-block_1-0-37\" class=\"comp mntl-sc-block mntl-sc-block-heading\" style=\"text-align: justify;\"><span class=\"mntl-sc-block-heading__text\" style=\"color: #000000;\"><strong> 2. Bond Issuers<\/strong> <\/span><\/h4>\n<div id=\"mntl-sc-block_1-0-38\" class=\"comp mntl-sc-block finance-sc-block-html mntl-sc-block-html\" style=\"text-align: justify;\">\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">There are three main categories of bonds.<\/span><\/p>\n<\/div>\n<div id=\"mntl-sc-block_1-0-40\" class=\"comp mntl-sc-block finance-sc-block-html mntl-sc-block-html\" style=\"text-align: justify;\">\n<ul>\n<li><span style=\"color: #000000;\"><strong>Corporate bonds<\/strong> &#8211; are issued by companies.<\/span><\/li>\n<li><span style=\"color: #000000;\"><strong>Municipal bonds<\/strong> &#8211; are issued by states and municipalities. Some municipal bonds offer tax-free coupon income for investors.<\/span><\/li>\n<li><span style=\"color: #000000;\"><strong>Government bonds &#8211; <\/strong>such as those issued by the central Government. Bonds issued by the Government with <strong>a year or less to maturity are called \u201cBills\u201d<\/strong>; bonds issued with <strong>1-10 years to maturity are called \u201cnotes\u201d<\/strong>; and <strong>bonds issued with more than 10 years to maturity are called \u201cbonds\u201d<\/strong>. The entire category of bonds issued by a government treasury is often collectively referred to as &#8220;treasuries.&#8221;<\/span><\/li>\n<\/ul>\n<p style=\"text-align: justify;\"><strong><span style=\"color: #000000;\">Let\u2019s understand this with a practical example.<\/span><\/strong><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">Ravi buys a bond with a face value of 1,00,000 a coupon of 9%, and a maturity of 10 years. This means Ravi will receive a total of 9000 of interest per year for the next 10 years. Here 9% is the coupon rate and maturity period is 10 years. Bonds are Tradable:<\/strong><\/span><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>Bonds<\/strong> can be traded between persons or entities. Bonds are either sold at a<strong> premium<\/strong> to the face value or at a <strong>discount.<\/strong><\/span><\/p>\n<h4 style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>4. Bonds at Premium:<\/strong><\/span><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">The bond is issued at face value of 100000 at a coupon rate of 10% with maturity 10 years in future. Anyone who wanted to get a guaranteed return and fixed deposits in the bank was only offering 8%. Now suppose after 1 year the interest rate on fixed deposit decreases to 7%. Since the <\/span><span style=\"color: #000000;\">bond is valid for 10 years, he\/she will get 10% interest even though fixed deposit would just <\/span><span style=\"color: #000000;\">give 7% return. Therefore, more people will become interested in buying bonds of 10 % interest rate <\/span><span style=\"color: #000000;\">and would be ready to pay you higher than the face value of Rs. 1000. Bonds at a Discount:<\/strong><\/span><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">Let\u2019s take the above example. But after 1 year the interest rate on fixed deposit increases to 11%. Since the bond is valid for 10 years, he\/she will get 10% interest even though the fixed deposit would give 11% return. Therefore, people will not be interested in buying bonds of 10 % interest rate <\/span><span style=\"color: #000000;\">and would not be ready to pay you higher but lesser than the face value of Rs. 1000. In such a case the Bond gets sold at a discount meaning less than 100000.<\/span><\/p>\n<\/div>\n<h4 style=\"text-align: justify;\"><strong><span style=\"color: #000000;\">6. Another important term in Bonds is Yield:<\/span><\/strong><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>Yield:<\/strong> \u00a0Yield is the return one gets on the Bond.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>Yield (coupon rate) = Coupon amount\/Price<\/strong><\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">In the beginning, when we buy the bond, the yield is equal to the interest rate but When the price <strong>changes, the yield also changes.<\/strong><\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">As bond prices increase, bond yields fall. For example, assume an investor purchases a bond that matures in five years with a 10% annual coupon rate and a face value of 1,000. Each year, the bond pays 10%, or 100, in interest. Yield to Maturity:<\/strong><\/span><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">Yield is the return we get as interest on the Bonds. If these interest payments are again invested in buying the bond then extra interest money is earned on the extra investments we make. In such a case the total yield or the total return is called yield to maturity.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">\u00a0<strong>Yield can be understood as Simple interest while Yield to maturity is a compound interest.<\/strong><\/span><\/p>\n<p style=\"text-align: justify;\"><strong><span style=\"color: #000000;\">Price and Yield and Interest Rate Relation:<\/span><\/strong><\/p>\n<ul style=\"text-align: justify;\">\n<li><span style=\"color: #000000;\">A decrease in Interest Rate Results in Increase in Bond Price and vice versa<\/span><\/li>\n<li><span style=\"color: #000000;\">When price goes up, yield goes down and vice versa<\/span><\/li>\n<li><span style=\"color: #000000;\">When interest rates rise, the prices of bonds in the market fall, thereby raising the yield of the bonds and When interest rates fall, the prices of bonds in the market rise, thereby decreasing the yield of the older bonds.<\/span><\/li>\n<\/ul>\n<p style=\"text-align: center;\"><span style=\"color: #0000ff;\"><strong><a style=\"color: #0000ff;\" href=\"https:\/\/www.oliveboard.in\/rbi-grade-b\/?ref=Rbihny\" target=\"_blank\" rel=\"noopener noreferrer\">Take a Free Oliveboard Mock Test for RBI Grade B Prelims<\/a><\/strong><\/span><\/p>\n<h4 style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>8. Zero-Coupon Bonds:<\/strong><\/span><\/h4>\n<ul>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">Not all bonds have coupon payments. Such bonds are referred to as zero-coupon bonds.<\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">These bonds are issued at a deep discount and repaid the par value at maturity.<\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\">The difference between the <strong>purchase price<\/strong> and the <strong>par value<\/strong> represents the investor&#8217;s return.<\/span><\/li>\n<li style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>The payment received by the investor is equal to the principal invested plus the interest earned.<\/strong><\/span><\/li>\n<\/ul>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>The price of a zero-coupon bond can be calculated as:<\/strong><\/span><\/p>\n<p style=\"text-align: justify;\"><strong><span style=\"color: #000000;\">Price = M \/ (1 + r)^n<\/span><\/strong><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">where M = Maturity value or face value of the bond<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">r = required rate of interest<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">n = number of years until maturity<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">If an investor wishes to make a 6% return on a bond with 25,000 par value due to mature in three years, he will be willing to pay: <\/span><span style=\"color: #000000;\">25,000 \/ (1 + 0.06)^3 = 20,991.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">If the debtor accepts this offer, the bond will be sold to the investor at 20,991 \/ 25,000 = 84% of the face value. Perpetual Bonds<\/strong><\/span><\/h4>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">These are bonds with no maturity date. They don\u2019t expire. The investor doesn\u2019t get the principal he invested as such, but he gets it in the form of higher interest rates.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">There are very few people who opt for it as no one can guarantee such an infinite time for any entity.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">The formula for the present value of a perpetual bond is simply:<\/span><\/p>\n<p style=\"text-align: justify;\"><strong><span style=\"color: #000000;\">Present value = D \/ r<\/span><\/strong><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">Where:<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">D = Periodic coupon payment of the bond<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">r = Discount rate applied to the bond<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">For example, if a perpetual bond pays 1000 per year in perpetuity and the discount rate <\/span><span style=\"color: #000000;\">is assumed to be 4%, the present value would be:<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"color: #000000;\">Present value = 1000 \/ 0.04 = 25000<\/span><\/p>\n<p style=\"text-align: center;\"><strong><a href=\"https:\/\/www.oliveboard.in\/rbi-grade-b\/?ref=Rbihny\" target=\"_blank\" rel=\"noopener noreferrer\"><span style=\"color: #0000ff;\">Take a Free Oliveboard Mock Test for RBI Grade B Prelims<\/span><\/a><\/strong><\/p>\n<h4 style=\"text-align: justify;\"><span style=\"color: #000000;\"><strong>10.
